Encrypted PDFs can't be read without the password, so they can't be merged. Open the file in the app that created it, remove the password protection, save a copy, and merge that copy instead.

Does merging reduce the quality of my PDFs?

No. Pages are copied into the new document without re-compression, so text stays sharp and images keep their original quality. The merged file size is roughly the sum of the originals.
